The U.S. sub-prime financial crisis of 2008 was caused by sharp house price increases in 2006 called “housing bubbles.” This not only caused overvaluation of house prices but also excessive borrowing. Fannie Mae and Freddie Mac, two government agencies who created the secondary market for mortgage-backed securities, bought and held conforming mortgages and turned a similar amount of home loans into mortgage-backed securities. The level of risk was high, so the interest rate was also high. Brokers packed these high risk mortgages with other mortgages and resold them as “investments.” Subprime lending increased by a massive 205% over 3 years between 2003 and 2006, and alternative–A lending and prime lending increased 384% and 16.7% accordingly. This meant that with the housing bubbles, the value of mortgage securities and other derivatives increased far above their book values.
